Persistent Inflation Pressures Reshape Economic Outlook.
Third-quarter economic data confirmed that returning inflation to the Federal Reserve’s 2.0% target remains a slow and uneven journey. August Personal Consumption Expenditures (PCE) data showed headline inflation running at 3.4% year-over-year, driven by energy volatility and persistent service-sector demand. Structural factors—from sustained wage growth to energy transition costs—suggest that price growth may remain elevated relative to pre-pandemic norms. Consequently, wealth preservation requires a higher return threshold simply to keep pace after accounting for taxes and inflation.
The Fed Raises Interest Rates.
In response to lingering price pressures, the Federal Reserve unanimously voted on September 16 to raise the federal funds target rate by 25 basis points to a range of 3.75% to 4.00%. Under Chairman Kevin Warsh, the central bank signaled that monetary policy must remain firmly restrictive until inflation trends lower. By raising rates while the broader economy continues to expand, the Fed reinforced its commitment to restoring price stability, shifting market expectations away from rate cuts toward potential additional tightening.
National Debt Reaches $40 Trillion.
Higher central bank interest rates collided directly with the federal government’s balance sheet during the quarter, as U.S. gross national debt officially surpassed $40 trillion. Total gross federal debt (which includes inter-governmental holdings) now stands near 125% of economic output, while debt held by the public equals roughly 100% of economic output. Over the trailing 12 months, actual federal interest expense reached $1.36 trillion, translating to a daily interest servicing cost of more than $3.7 billion. As lower-yielding Treasury debt issued in prior years matures, it must be refinanced at today’s higher prevailing rates. This mounting fiscal debt service expands future budget deficits and reinforces the likelihood of structural tax adjustments in the years to come.
Long-Term Interest Rates Surge.
The combination of persistent inflation and massive Treasury bond issuance to service the $40 trillion debt load triggered a sharp rise in long-term yields. During Q3, 10-year Treasury yields surged to 5.29%, and 30-year yields reached 5.64%—their highest levels in over two decades. Investors demanded higher yields, expanding the term premium to hold long-term debt. While this surge caused short-term price adjustments on existing long-term bonds, it created a compelling entry point for fresh income deployment, allowing investors to lock in high baseline cash flows.
U.S. Concentration vs. Emerging Markets.
Higher long-term interest rates pressured stock markets during the third quarter, exposing stark splits beneath surface index performance. In the U.S., while the standard S&P 500—which weights holdings by company size, giving the largest companies outsized influence—managed a 2.3% gain, market breadth collapsed as 52-week lows consistently outpaced highs during August and September. The equal-weighted S&P fell nearly 7% from its peak, revealing that headline gains were carried almost entirely by a narrow group of technology leaders.
Internationally, Emerging Markets maintained strong year-to-date returns at 23.4%, but performance was heavily concentrated in North Asia. Technology hubs like Taiwan and South Korea surged on intense global demand for artificial intelligence hardware and semiconductor chips.
